What are the disadvantages of a closed-end fund?
Cons of closed-end funds
Investing in closed-end funds involves risk; principal loss is possible. There is no guarantee a fund's investment objective will be achieved. Closed-end fund shares may frequently trade at a discount or premium to their net asset value (NAV).
Closed-end funds that return capital can carry a higher level of risk because the fund is eroding the asset base available to generate income to pay distributions. Some closed-end funds set a specific distribution rate to pay regardless of the income generated by the fund.
CEF portfolios often hold longer maturity investments, so rising long-term rates will likely diminish a fund's NAV. However, the income from bond coupons is likely to remain intact and available for fund distributions, and bond calls are typically reduced.
In addition, closed-end funds, unlike ETFs, may issue debt or preferred shares to raise additional capital to purchase more securities for its portfolio.
The closed-end structure also has other implications
A closed-end fund manager does not have to hold excess cash to meet redemptions. Because there is no need to raise cash quickly to meet unexpected redemptions, the capital is considered to be more stable than in open-end funds. It is a stable capital base.
“If you are a retiree and you are counting on monthly income, CEFs may fit perfectly in your portfolio,” she says. But Marfatia also cautions that while CEFs provide exposure to a wide variety of asset classes, they often contain leverage, which means additional risk.
Closed-end fund shares are bought and sold in the same way one would buy corporate stocks—through registered broker-dealers. During the IPO, a fixed number of closed-end fund shares are offered to investors. After the IPO, an investor may purchase shares of existing closed-end funds in the secondary market.
Investors who own shares when the fund terminates receive a cash payment equal to the NAV per share at that time. This NAV may be higher or lower than what the investor originally paid.
Closed-end funds typically pay distributions on a monthly or quarterly basis. These distributions can include income generated by the fund – interest income, dividends, or capital gains – or a return of principal/capital. A return of principal/capital reduces the size of the fund's assets.
Why do people invest in closed-end funds?
CEFs offer exposure to a wide array of income-producing assets in public and private markets around the world, including many that are difficult to access using other vehicles, such as less liquid markets or securities and alternative assets, as well as micro-cap equity investments.
BlackRock believes that it may be advantageous to purchase a fund when it is trading at a discount to its NAV, as each dollar invested purchases more than a dollar of net assets. If the discount begins to narrow, investors may also have greater potential for capital appreciation.
One of the largest closed-end funds is the Eaton Vance Tax-Managed Global Diversified Equity Income Fund (EXG). Founded in 2007, it had total net assets of $2.7 billion as of Dec. 31, 2023. 2 The primary investment objective is to provide current income and gains, with a secondary objective of capital appreciation.

CEFs that focus on a particular sector or industry group could experience greater price volatility, both up and down. Fixed Income Securities Risk: Investments in bonds and other fixed income securities are subject to interest rate risk and credit risk.
To maintain tax-free status, a CEF must pass on to shareholders, generally speaking, roughly: 90% or more of net investment income from dividends and interest payments. 98% or more of net realized capital gains.
The Bottom Line
CEFs, while costing more because they are mainly actively managed, can trade at a discount to their NAV. Investors looking for standard, safer investment strategies would do well choosing an ETF, whereas investors looking for alpha returns may do better with a CEF. Fidelity. "Closed-end Funds vs.
The fee is determined by the fund manager and generally varies between 0.05% to 5.00% of total sales during the IPO. The total amount of the Success Fee is shared by select members of the closed-end fund's selling syndicate.
Most commonly, the reason a CEF trades at any given discount or premium is related to the fund's distribution rate, regardless of the source of the distribution.
Yes. Income from taxable funds and all capital gain distributions are taxable, regardless of whether you receive them in cash or reinvest them in additional fund shares. You should keep a record of the amount of dividends reinvested because this will increase your cost basis in the fund's shares.
What happens to retirement funds if the stock market crashes?
Your investment is put into various asset options, including stocks. The value of those stocks is directly tied to the stock market's performance. This means that when the stock market is up, so is your investment, and vice versa. The odds are the value of your retirement savings may decline if the market crashes.
CEFs do not issue or redeem shares daily. Instead, CEF shares trade on an exchange intraday, like stocks. The share price for a CEF is set by the market.
Because closed-end funds trade on a public exchange, the price of the units will be determined by the market. As such, at any point in time the price may trade at either a premium or discount to the stated NAV. Over the longer term, the share price and the NAV should converge.
A closed-end fund issues a fixed number of shares at its initial public offering that generally remains constant. There are methods in which additional shares may be issued or redeemed, but this is at the direction of the fund's management.
1 Although the fund has no specified termination date, it can be terminated upon notice to shareholders. Because perpetual CEFs don't have a termination date, shareholders looking to exit their investment sell their shares on the exchange at the current market price, which may be more or less than their purchase price.
